Why Collateral Ratios Set the Ceiling on Crypto Loans
Collateral ratios turn asset values into borrowing limits, trading capital efficiency for thinner liquidation buffers and greater oracle dependence.
Collateral ratios determine lending power because lending contracts multiply oracle-priced collateral by a loan-to-value limit before allowing debt. Across its review window ending August 14, 2026, LlamaRisk reported that Aave V3 Ethereum had a deployed 91.26% LTV for PT-srUSDe borrowing USDe, then on August 15 proposed 91.36% as the token approached its October 22 maturity. That 0.10-point step would add $10 of maximum debt per $10,000 of collateral. It was a parameter recommendation, not evidence of better loan performance; the report supplied no borrower-distribution or post-change liquidation result.
What does a collateral ratio measure?
It measures how much debt a protocol will recognize against the marked value of pledged assets. Platforms often display LTV—debt divided by collateral—while “collateralization ratio” usually means the inverse. A 75% maximum LTV permits $7,500 against $10,000; expressed the other way, that loan starts at 133.3% collateralization.
The maximum LTV opens the loan, but a separate liquidation threshold closes the safety gap. Aave’s health factor weights each collateral asset by its threshold and divides that adjusted value by debt. Below 1, the position is eligible for liquidation. Falling collateral prices, rising variable-rate debt or a changed oracle price can all push the same unchanged wallet across that line.
Why do higher ratios increase borrowing power?
Higher ratios release more debt from the same deposit, but they transfer room for error from the borrower to the liquidation system. Four settings work together:
- LTV sets the opening borrow ceiling.
- Liquidation threshold determines when collateral can be seized.
- Liquidation bonus pays keepers to repay debt and take collateral.
- Oracle design and caps constrain the price and total exposure those percentages act upon.
Correlation is why Aave E-Mode can permit ratios above those used for volatile, unconstrained pairs. Principal tokens converging toward a known maturity value can show less residual price risk, but smart-contract, liquidity and issuer risks do not disappear. The haircut must reflect what a token actually represents; the analysis of uAsset’s custodial claim illustrates why a redeemable claim should not inherit the risk assumptions of a native coin.
What do tighter collateral ratios change for operators?
They make lending venues more capital-efficient while demanding faster and more reliable pricing, liquidation and risk controls. At 75% LTV, $10,000 supports $7,500; at 91.36%, it supports $9,136, or 21.8% more debt. The unborrowed value at the ceiling falls from $2,500 to $864 before considering the separate liquidation threshold.
That trade is worthwhile only where oracle latency, market depth and liquidator capacity are measured under stress. Keepers need low-latency RPC access and enough inventory or flash liquidity; governance operators need caps that limit correlated exposure. The clear verdict is that higher ratios enable useful balance-sheet efficiency, but they are infrastructure settings, not free leverage. The next measurable event is the October 22, 2026 maturity: watch the PT-to-par spread, any final parameter step and liquidation volume as redemption approaches.
